That reminds me of a post I saw a while ago (though I don’t where) wherein someone told a story about how one time, while they were having sleep paralysis, they saw a shadowy figure holding a knife in the bedroom doorway, but then they drove it away by thinking sexual thoughts to make themselves aggressively horny.
Clearly, that wouldn’t work against the nightmare in the picture above.

Heh, understandable. I’ve written a few things here and there that involved that.
There was a huge story I wrote called Given Shape, involving a goo-changeling. There was many times when he had to encase somepony to protect them. There was very little provision for privacy when he was like this. It’s here.
I also wrote a little one-shot about Vinyl being host to some kind of goo parasite. That’s here.

I’m just really into TG encasement is all, so the first thing I thought seeing her squishiness is if she’s a fluid form that you can put yourself into and she becomes like a TG suit made out of her soft liquid.

The issue here is it doesn’t really continue the helplessness/paralysis theme, unless she only gives you limited control. Maybe you still have day times, but at night you become her plaything.

It’s not unbirthing, though it can start that way. You’re just absorbed into her body until you become a host for her body. You get to be a sexy female nightmare creature as a result.
I guess I could compromise and get unbirthed into her, though.

Maybe that’s the ultimate pinnacle of what a Nightmare does? After conditioning the person to her paralyzing (and sometimes lusty) presence, she unbirths them them squeezes them inside until they can’t move.
